I realize that google states pretty clearly that this isn't the case, that paid advertising will not affect natural rankings, either up or down:
Fact or Fiction (http://www.google.com/webmasters/facts.html)
We have noticed however that some paid advertising will show up on google if you do a "link:www.domain.com" search, which possibly suggests that paid advertising on sites is crawled.
Does anyone believe that paid advertising affects natural ranking in actuality?
Forgive me if this has been discussed ad finitem elsewhere.

That is a fact yes.
I am positive it doesnt. Trusting I am.
Advertising appearing on "link:www.domain.com" - well taking out broad matching etc - advertisers may bid on the word link and words in the domain ?
Oops - mis-understood your post - so you are seeing adwords in backlinks? I thought you meant if you have adwords does it effect your rank.
To answer your question again - Yes it deffo does (Adwords doesn't - paid advertising can) - I have had a site fully crawled just by taking out adverts with Mirago. Which was not the purpose of placing the ads but was a side effect - In addition IMO these were not crawlable adverts - however the domain name was displayed as part of the code and Google crawled it from the mentioning of the domain name and not the backlink. AFAIK IMO - Of course.

I think you understood me correctly the first time.
We have adwords, and the backlinks show references to these adwords, which implies that these adwords are spidered and potentially increasing PageRank of the advertised pages. Is the theory.

Uh ... perhaps I'm misunderstanding you. That's precisely what it says.

Well it says advertising on Google, rather than paid advertising.
Paid advertising can result in serp improvement as I have outlined above with the Mirago example.
Whether adwords can count as backlinks and gives you improvements depends, from Adsense I dont think so (Due to the javascript/iframe setup) - perhaps from some other publishers/partners though - eg if Ask Jeeves index was crawled by Google then it would find urls from Google advertisers (not as direct backlinks but Google can crawl from a url which is not in anchor tags)
IMO.

Not sure I understand the difference. It says "advertising on google" which I presume to mean "paid" - are there free ways to advertise on google?
I guess you're suggesting that advertising networks OTHER than google (mirago, which I'm not familiar with) may result in SERP improvement (or change). Which is fair enough, but I was talking about advertising on Google.
There's sites like below, that appear to scrape paid advertising links that are showing up in a backlink search. But, as you suggest, maybe it's matching the domain, and not the actual link?
