well...
I have a website.
Google says it PR 3.
When i search the keywords in google for the website...
The website appears nowhere within 1000...
And at the same time pages with ranking 2 or less appear before it...
Another thing i noticed...
When I search google for the links to the website....
There is only one website.
So how is the websits' ranking 3??

You're paying too much attention to the toolbar PR. That green line means nothing and by the time you see it, that value is far out dated. PR also means nothing for rankings, as it is very common to see lower PR values rank much higher then sites with higher values.

but people say PR is related to incoming links
When I search, I find only one incoming link.
Still a value of 3.

Google doesnt display all of the links they see for your site. If you want a better picture of the amount of links Google sees for your site go to the webmaster toolkit Google provides and view your links from there. Also check for links in Yahoo and MSN. They may also show links Google does not report. Besides, it is possible that the one link you have is giving you the pr3 (not likely but it is possible.)
Your internal pages are ranking higher then your home page because they likely provide more relevant information then your home page does.

I totally agree you should concentrate on getting one way good keyworded links back to you site.
ie: for the best in animalgrooming visit animalgrooming.com (mod edit - where the underlined words indicate example links) or something similar(dont ask for a link like this unless you are running animalgrooming.com lol).
Also check your on page factors title, hX tags, body content, site navigation, internal linking. basic SEO and you should see your self in the top 1000 at least.
I do disagree that PR means nothing as it does play a role in ranking way way way way down the scale. But it will be such a tiny effect that you can ignore it. My brother-in-law built a site he had 1 link back from his shopping cart provider and it gave him a PR3 but he was no where to found in the results.

My understand of page rank was if two websites were competing for an organic listing of 4, for example, and both had similar content, links, etc the site with the higher PR would be placed in the fourth spot and the site with the lower PR would be placed in the 5th spot. That is my understanding of page rank .. is that not the case?

Thats how I would look at it. But as no two sites will be identical - as in the same on page factors, same amount of links with the same keyworded back links pointing to the same pages, same content, same social bookmarking etc.. it's probably not worth worrying about to much.
Besides by increasing those factors your PR, by default, will increase. Pay attention to it as it can be an indication to how well your SEO is going but don't relie on it as sites with a lower PR can easily rank above sites with a higher PR.
